1. Fixed Cost

Fixed costs are incurred because of the passage of time rather than the volume of output.

2. Variable Cost

Variable Cost is the cost that changes directly and proportionately with the level of production or business activity. As production increases, total variable cost increases, and when production decreases, total variable cost also decreases. However, the variable cost per unit generally remains constant.

Characteristics of Variable Cost

  • Changes in direct proportion to production volume.
  • Total variable cost increases or decreases with output.
  • Variable cost per unit remains constant.
  • No variable cost is incurred if production is zero.

Examples of Variable Cost

  • Cost of raw materials.
  • Direct labour wages paid on a piece-rate basis.

Example:
If the raw material required to manufacture one product costs ₹100, then producing 100 units will require ₹10,000, while producing 200 units will require ₹20,000. Thus, the total raw material cost changes according to the number of units produced, making it a variable cost.

3. Semi-Variable Cost

Semi-Variable Cost, also known as Mixed Cost, is the cost that contains both fixed and variable components. A portion of the cost remains constant regardless of production, while the remaining portion varies with the level of business activity.

Characteristics of Semi-Variable Cost

  • Includes both fixed and variable elements.
  • Increases with production, but not in direct proportion.
  • Even when production is zero, the fixed portion of the cost must still be paid.
  • Useful in cost estimation and budgeting.

Examples of Semi-Variable Cost

  • Electricity bills with a fixed monthly charge plus charges based on consumption.
  • Telephone bills with a fixed rental and call charges.
  • Maintenance expenses consisting of fixed service contracts and repair costs.
  • Salaries with fixed pay plus sales commission.
  • Transportation costs with a fixed hire charge and fuel expenses.

Example:
A business receives an electricity bill consisting of a fixed monthly charge of ₹2,000 plus ₹8 per unit of electricity consumed. Even if the factory remains closed, ₹2,000 must be paid. As electricity usage increases during production, the total bill also increases. Hence, electricity expense is a semi-variable cost.
